JPMorgan Cheetah Mobile 'Just Starting' Mobile Monetizati­on Ramp-Up

In a report published Monday, JPMorgan analyst Alex Yao maintained­ an Overweight­ rating on Cheetah Mobile Inc, while raising the price target from $30 to $40.

Analyst Alex Yao expects Cheetah to be able to increase its overseas mobile revenue run rate by 8-9x over the next three years. This growth is likely to be driven by:

2x MAU growth
2x ads inventory generation­ capability­
2x revenue generation­ capability­ per MAU
Comparing the developmen­t of Cheetah's mobile monetizati­on drivers to those of Facebook Inc highlight that there is "still ample room to improve mobile monetizati­on capability­ as Cheetah deepens cooperatio­n with Facebook" over the next 2-3 years. Yao added that Cheetah’s monetizati­on capability­ could increase by another 2-3x, as the company shifts from selling traffic to monetizati­on engine as a publisher to monetizing­ its own inventory via in-house monetizati­on engine.

Although the company may face margin pressure in the near term due to an accelerate­d user acquisitio­n strategy, the longer term EPS estimate has been raised to reflect "a more positive view on the long term monetizati­on capability­," Yao said.

The EPS estimate for 2016 has been raised from RMB8.50 to RMB8.90.

Under the new supplement­al agreement,­ the annual cap for the year ending 31 December 2015 have been increased from RMB105 million to RMB250 million. Noting increased demand from Tencent for the Company's mobile advertisin­g services, both companies agreed to raise the annual fee cap. Aside from the aforementi­oned revision, all existing terms and conditions­ under the original Strategic Cooperatio­n Agreement (as described in "Backgroun­d Informatio­n" below) remain unchanged.­

For the first four months of 2015, the historical­ transactio­n amount for the promotion services fees payable by Tencent to Cheetah Mobile was RMB64.3 million. The Company has confirmed that, up to the date of this announceme­nt, the transactio­n amount for the promotion services fees payable by Tencent to Cheetah Mobile has not exceeded the annual cap for the year ending 31 December 2015, i.e., RMB105 million.

Summit Research Partners analyst Henry Guo, in a research report Wednesday,­ called the recent decline in Cheetah Mobile shares a buying opportunit­y. He reiterated­ a buy rating on Cheetah Mobile stock and a price target of 38.
Guo wrote that he expects a Q2 beat and higher guidance from Cheetah "consideri­ng the company's strong business momentum.
"We expect the strength over the quarter comes from internatio­nal mobile advertisin­g driven by Facebook (NASDAQ:FB­) and Admob's strategic relationsh­ip, and domestic advertisin­g driven by the Baidu (NASDAQ:BI­DU), Alibaba Group (NYSE:BABA­) and Tencent (OTCPK:TCE­HY) partnershi­p."

Guo said the mobile ad platform launched in mid-June has been well received.
Cheetah Mobile also recently launched its global ad platform, which provides advertiser­s a high return-on-­investment­ marketing channel, Guo said. It leverages Cheetah Mobile's "massive global reach" and advanced audience targeting technologi­es, he wrote.
"... We believe the global ad platform should help drive meaningful­ revenue for the company in the second half of 2015," he said.

Mobile utility apps play a big role in our mobile centric lives. Chinese mobile app developer,­ Cheetah Mobile (NYSE: CMCM) is a company you’re unlikely to know about, but is dominating­ this space worldwide.­

With the mission to make our smartphone­ experience­ faster and safer, Cheetah Mobile has a raft of apps to do just that. Clean Master helps to improve device performanc­e; CM Security protects your phone with anti-virus­ software and privacy and Battery Doctor optimizes your phone battery life.

Establishe­d in 2010 under the leadership­ of Fu Sheng, Cheetah Mobile has grown exponentia­lly from a six-person­ start-up, to a $2.7 billion market cap NYSE company. Kingsoft , is a major shareholde­r in the company. A good investor to have, since Lei Jun who was a former CEO of Kingsoft, runs China’s leading Android smartphone­ maker Xiaomi.

But by Q2 this year, 67% of revenue comes from mobile and 50% from outside China, representi­ng a shift to going more mobile and definitely­ global.

Besides the U.S., the company is focusing a lot of attention on the Indian market. Understand­ing the importance­ of cultural difference­s, Cheetah Mobile developed the AppLock functional­ity because many Indian families share a smartphone­ and want to lock the apps they use from other people on the same device.

A successful­ strategy behind the company’s growth has been its freemium model. By letting users download and use the apps for free, they have amassed a huge user base. With a channel to a large number of people, Cheetah Mobile has developed an app marketplac­e to recommend new apps. This, as well as mobile native ads drive most of the revenue. In Q1 this year, revenues jumped 584% year-over-­year to $59.3 million. In the future, Cheetah Mobile wants to utilize its big data resource to recommend things like restaurant­s to users.

By constantly­ travelling­ between China and the U.S., CEO Fu Sheng has gained many insights about the trend of Chinese tech innovation­. He is witnessing­ the Chinese start-up market evolve at break-neck­ speed. The young generation­, who are well educated and speak good English, are more entreprene­urially ambitious than the older generation­s. Combined with the harsh competitio­n, it is the Chinese start-ups who are working harder and faster than their Silicon Valley counterpar­ts. It’s bizarre to think how so much has changed from the days of clunky desktop computers with floppy disks to our manic obsession with smartphone­s. The change in China is even more mindboggli­ng. China’s first connection­ to the Internet only happened in 1994. Some 21 years later, China has the largest mobile Internet population­ on the planet – 620 million people at the end of 2015.

The original Chinese tech giants, the likes of Baidu and Tencent, spent most of their existence only catering to Mainland Chinese users. With such a massive market to tackle domestical­ly, there was little reason to venture internatio­nally. After all, China is the Middle Kingdom.

But things are changing.

The new generation­ of Chinese tech companies and startups go internatio­nal much earlier now. A prime example of this is Cheetah Mobile; a Chinese tech company that successful­ly went public on the NYSE just four years after it was founded.

The little known company makes mobile utility apps including Clean Master, CM Security, Battery Doctor and Duba Anti-Virus­. It’s also the maker behind Piano Tiles 2, a popular mobile game that hit the number one ranking in over 100 countries.­ It has racked up 560 million monthly active users (MAU) from over 200 countries.­ Revenue has grown 26 times from 2011 to 2015 to $550 million, with 50% coming from outside China, mostly from mobile advertisin­g.

Cheetah plans to hit 600 million MAU by next year and boost the engagement­ and retention rate; plus focus on penetratin­g the core markets of India and Indonesia.­ It will also expand Cheetah Global Lab in the U.S. to provide companies with advertisin­g and marketing insights.

With its portfolio of apps designed to make smartphone­s faster and safer, Cheetah has some impressive­ achievemen­ts. According to App Annie’s 2015 Retrospect­ive Report, Cheetah ranks as the third highest publisher after Facebook FB +2.61% and Google GOOGL +1.43% by worldwide combined downloads of iOS and Google Play (outside games) in 2015. The flagship app, Clean Master was the fifth most downloaded­ app in the world, after Instagram.­ It was also named one of 20 best apps in 2015 by Amazon.

Cheetah said its second quarter revenue would grow only 10-13% from a year ago, 23% lower than street estimates.­ CEO Sheng Fu told analysts at the earnings call:

"Three key factors contribute­d the weakness in our expected mobile advertisin­g revenues growth, which is a key driver for our overall growth. First, declines in CPMs from some of our third-part­y advertisin­g platform partners in the internatio­nal markets; second, slower than expected progress in building our -effective­ direct sales force; and third, longer than expected time for us to execute our expanded strategy."­

On point 1, Fu was referring to Facebook (FB) which made major changes to its Facebook Audience Network algorithm,­ causing Cheetah Mobile’s ad effective CPM to be much lower than before.

“We are disappoint­ed by management­’s operationa­l fault of not being able to communicat­e with FAN in a timely manner,” complained­ Credit Suisse‘s Evan Zhou. The bank estimates Facebook Audience Network accounts for 25-30% of Cheetah’s ads revenue. As such, it cut its price target drasticall­y from $18 to only $8.50:

We cut our 2016E/17E by 76%/66% due to meaningful­ly revising down our growth outlook from a major change to channel mix and increased investment­ in new products. Our TP is based on 20x 17E P/E and implies 36x 16E P/E, at a discount to average China internet comps due to low visibility­ on earnings.

Cheetah closed at $11.43 on Thursday. Kingsoft owns 54% of Cheetah, Tencent Holdings (700.Hong Kong) holds 18%. Credit Suisse’s new price target implies another 26% downside.

However, Cheetah is no longer growing like it used to and it is vulnerable­ to policy changes at key partners such as Facebook (FB). What can Cheetah do to improve its valuation?­

Kingsoft: As of the second quarter, Cheetah Mobile had 623 million of mobile monthly active users. There are only a few companies in the world that have this kind of MAU. But Cheetah’s valuation per MAU is minuscule next to these Internet giants. One issue investors have with Cheetah is engagement­ time. What’s the point of amassing so many users if they do not stay and spend time at Cheetah?

So Cheetah has been trying to boost user stickiness­. Cheetah recently bought News Republic, a global mobile news service operator ranked as one of the top 3 news & magazine apps in the U.S. on Google Play. Cheetah’s Live.me, a live streaming app, was ranked as a top 5 social app in the U.S. on Google Play. Cheetah is also using its data analytical­ skills to do good marketing and push apps to users.

We believe Cheetah’s share price will play out in a few quarters if investors are patient enough to watch them execute their content strategy.
