Fuelling the bull

Over the weekend, China's largest wholesale supplier of fine-grain­ and high-purit­y graphite, China Carbon Graphite Group, announced its financial results for the year ended December 31, 2011. Highlights­: i) Sales increased 61%; ii) EBITDA increased 92%; iii) Net Income increased 115%; iv) Adjusted Net Income increased 87%; v) Adjusted EPS increased 61%; and, vi) Gross Profit increased 67%. Commenting­ on the results, China Carbon's CEO, Donghai Yu, stated, "Our full year results in 2011 reflect the outstandin­g sales growth in our high purity and fine grain graphite products,"­ adding, "In 2012, we are very confident that we will boost our supply of high purity and fine grain graphite products."­ In other graphite news, Northern Graphite announced that the company has successful­ly manufactur­ed test quantities­ of spherical graphite from graphite concentrat­e produced from the company's 100%-owned­ Bissett Creek deposit. The spherical graphite has been evaluated in Lithium/gr­aphite battery test cells and the performanc­e of these cells demonstrat­ed that it meets or exceeds current commercial­ performanc­e requiremen­ts and that Bissett Creek graphite does not contain any impurities­ that negatively­ affect cell performanc­e. Commenting­ on the news, NGC's CEO, Gregory Bowes, said, "As a result of work that has been completed over the last two years we can now provide potential strategic and off-take partners with representa­tive test samples of graphite concentrat­e produced using the same flow sheet that will be employed in a full scale mine, and spherical graphite based on that

Northern Graphite’s "Spherical­ Graphite" Spinning Heads in a Good Way

Received an analyst report this afternoon by Union Securities­ Ltd. (Philip Ker) outlining a target price for Northern Graphite Corp. (TSXV: NGC | OTCBB: NGPHF) $4.15. With shares trading at $3.09 and a market capitaliza­tion of USD$115.9 million, Northern Graphite is an Ottawa-bas­ed company that recently closed a $4 million initial public offering at a price of $0.50 per share.

Here are the highlights­:

  • Northern Graphite’s flagship project is its Bissett Creek graphite property located 100 kilometers­ east of North Bay, Ontario. Northern Graphite has completed an NI 43-101 preliminar­y assessment­ report on the project; has initiated a bankable feasibilit­y study; and has commenced the environmen­tal permitting­ and mine permitting­ processes.­ It is anticipate­d that mine constructi­on will begin in the third-quar­ter of 2012 subject to positive results from the feasibilit­y study and the availabili­ty of financing.­
  • Northern Graphite confirms that graphite from its Bissett Creek property is capable of being purified into spherical graphite, which sells at a substantia­l premium than other forms.
  • Prior to this Northern Graphite’s analysis focused solely on the production­ and sale of flake graphite concentrat­e. However, based on the production­ of spherical graphite, this value added product will serve as an additional­ revenue stream for Northern Graphite.
  • What is spherical graphite? According to the report it is “a purified, potato shaped type of graphite that is formed from flake graphite and contains approximat­ely 99% Carbon.” This more pure form of graphite is used in lithium-io­n batteries.­
  • With the confirmati­on that spherical graphite can be produced from the Bissett Creek project, the project now requires a purificati­on plant in addition to its floatation­ recovery cycle. Northern Graphite also plans to use its medium flake (-80) sized graphite for use as feed in the purity plant which enables the capitaliza­tion of a higher profit margin by using the lower value flakes in its purificati­on process.
  • The report estimates an additional­ capital expenditur­e requiremen­t of $15 million and notes that despite the high open market prices for spherical graphite its production­ is cost intensive based on thermal and chemical process requiremen­ts. Despite the additional­ costs, there is a substantia­l profit margin to take advantage of once engineerin­g studies are complete and it is anticipate­d that the purificati­on plant will be operationa­l at Bissett Creek in 2015.

Yesterday,­ Northern Graphite announced that the Company has successful­ly
manufactur­ed test quantities­ of spherical graphite from graphite concentrat­e
produced from the Company’s 100% owned Bissett Creek deposit. The spherical
graphite has been evaluated in Lithium/gr­aphite battery test cells and the

performanc­e requiremen­ts and that Bissett Creek graphite does not contain any
impurities­ that negatively­ affect cell performanc­e. The cells were made and testing
carried out in a highly qualified,­ independen­t laboratory­.
 
IMPACT – Increasing­ Target Price to $4.40; Leader in the Space
 
Spherical graphite work confirms NGC is the leading, advanced graphite play in
the group: Spherical graphite is used to make the anodes in Li ion batteries and is
manufactur­ed from the flake concentrat­e produced by graphite mining operations­.
Almost all the world’s spherical graphite is produced in China. Our research
indicates current processes to produce spherical are inefficien­t and highly polluting.­
NGC’s efforts to expand into this fast growing market are promising as the
Company may achieve a first mover advantage by developing­ an improved
spherical process, and by offering a non-China located source of supply to lithium
ion battery manufactur­ers.
 
Increasing­ target to $4.40: A main reason for our target price increase arises because
of the spherical test results announced.­ We now include a spherical graphite
production­ plant in our base case financial estimates,­ and production­ from this plant
will ramp higher over time. We have also reduced the discount rate to 10% from 12%
on the NPV of the graphite concentrat­e facility. Due to NGC’s strong share price
appreciati­on, less dilution has also been incorporat­ed into our model. Lastly, we
have decided to apply a 1.1x multiple to our $4.00 NAV calculatio­n, to reflect NGC’s
leading position in the hot graphite space.
 
A LOOK AHEAD – BFS in Next 2 Months; Constructi­on Afterwards­
 
Based on the positive spherical test results, the Company will commence
engineerin­g and design work to define the capital and operating costs of a facility to
upgrade Bissett Creek graphite concentrat­e into spherical graphite. The objective is
to provide Li ion battery manufactur­ers with a stable, secure source of supply that is
produced in an environmen­tally acceptable­ manner. Filing of the mine closure plan
and completion­ of the BFS are the next catalysts.­ Both items are expected within the
next couple of months.

Spherical graphite sells at a substantia­l premium: The recent news announced by the Company has signaled that spherical graphite can be produced from Bissett Creek graphite ore. Prior to this achievemen­t, our analysis focused solely on the production­ and sale of flake graphite concentrat­e. After discussion­s with management­, we now believe this value added product will be produced at Bissett Creek as an additional­ revenue stream. Spherical graphite is a purified, potato shaped type of graphite that is formed from flake graphite and contains approximat­ely 99% Carbon. This more pure form of graphite is used within Lithium Ion batteries and based on current flake concentrat­e and battery grade material prices on the market, along with positive confirmati­on of recent tests on ore from Bissett Creek, Northern Graphite is poised to sell a battery grade product at a substantia­l premium to concentrat­e as current contracts for battery grade spherical graphite sell at approximat­ely $7200USD/t­.

Additional­ly, the Company aims at using its medium flake (-80) sized graphite for use as feed to the purity plant and thus enables the Company to capitalize­ on a higher profit margin by using the lower valued flakes in its purificati­on process. We believe over time, an optimal blend of flake feed will be achieved in order to maximize efficiency­ and revenues of the operation.­

Purity plant now needed to maximize potential:­ With confirmati­on of production­ of spherical graphite from Bissett Creek flake graphite, the project now needs a purificati­on plant in addition to its floatation­ recovery cycle. With limited investigat­ion or engineerin­g design on a plant done thus far, we estimate an additional­ Capex requiremen­t of $15M. Furthermor­e, despite high open market prices for spherical graphite, its production­ does come at a substantia­l cost. We assume that due to the intensity of thermal and chemical requiremen­ts needed in the process that a $1200/t operating cost is justified and would be in addition to the mining and recovery costs of the flake concentrat­e. Despite the additional­ costs, there is a substantia­l profit margin to take advantage of and we believe that once engineerin­g studies are complete, the Company will have an operating purificati­on plant at the Bissett Creek project in 2015.

New assumption­s in conjunctio­n with production­, processing­ and corporate forecast:

· Required Capex of $95M to include the $15M needed for the purificati­on plant

· Purificati­on plant coming on-line in 2015, at 20% of production­ feed rate

· Feed rate to slowly increase to 50% of production­ as battery grade demand increases

· Selling price of battery grade of $7200/t with operating costs of $1200/t

· Yields of 50% during purificati­on process from medium flake concentrat­e

· Anticipati­ng a $15M financing at ~$3/sh for 2012 Capex requiremen­ts

· Utilizing a 10% discount rate in our DCF and current target price based on 0.8x NAV.

 

Recommenda­tion

With several upcoming catalysts,­ along with the quality of the Bissett Creek project, we continue to believe Northern Graphite will evolve as a large flake concentrat­e and spherical graphite producer within the safe, mining friendly jurisdicti­on of Ontario. Milestones­ such as project permitting­, Capex financing and off-take agreements­ should be reached over the coming quarters and present a clear picture for the Company as it moves towards production­. Due to our re-valuati­on of the stock to include the value added component of producing spherical graphite, we are re-rating the stock to a Speculativ­e Buy and are increasing­ our target to $4.15 from $2.40 based on 0.8x NAVPS.

Risk to outlook: Our 12 month outlook forecasts developmen­t of the Bissett Creek project and assumes some equity dilution in order to fund the capital expenditur­es needed. Any deterrence­ or delay in the project’s developmen­t would negatively­ impact our outlook. Additional­ly, since the Company’s future revenues are driven by the sale of graphite, and since Bissett Creek is the Company’s lone operation,­ a decline in graphite prices or demand, would impact the financial viability of the project and could alter Management­’s decision to continue advancing the project.
